What is tax liability?

US citizen tax on interest earned in India deducted at source what further tax liability in US and how much?

  • US citizen earns interest in India. Tax is deduced at source and paid to Indian Govt. What is the exemption from US tax payment for the interest income. How should I show the above in my IRS return.

  • Answer:

Americans are taxed on ALL income from any source and anywhere in the world. Interest is one form of income. If your total income from foreign sources exceeds the "foreign income tax exemption" you will owe taxes in the US on top of those in India. Check online for the latest exemption rate and the form for "foreign income" earned to go with your 1040.

US tax rules allow an exemption for certain amount of earned income (such as salary) that is foreign income, but not for interest. So all your Indian interest income will be taxed in US. However, you can claim a foreign tax credit for the tax paid to India (TDS) on that interest, so net effect might be quite small -- difference between US average tax rate for you versus tax deducted rate for TDS in India. Report the Indian interest like any other interest on Schedule B. Then use Form 1116 to claim the credit for foreign tax paid. You might also be able to use the simplified way of claiming foreign tax credit without using Form 1116. If you use TurboTax or TaxCut or other tax software it will guide you too.
