To insert a picture from the web in an email with Yahoo! Mail: Locate the image on a Web site, or open it directly using its URL (address) in Internet Explorer on Windows. If your image is larger than some 640x640 pixels, consider shrinking it to more handy proportions before you put it online. · Open ResizR. http://resizr.lord-lance.com/ · Click Browse... and select the desired image. · Use the slider or the entry field to choose the desired width. o Use a width between 300 and 640 pixels. o Try 340 pixels first. · Click ResizR. · Drag and drop the resulting image to your Desktop. · Alternatively — and in particular for large high-resolution pictures —, use a image resizing tool that operates on your computer: Image Resizer PowerToy (Windows XP) http://www.microsoft.com/windowsxp/downloads/powertoys/xppowertoys.mspx IrfanView (Windows) http://www.irfanview.com/ Drag-N-Scale (Mac OS X) http://www.ttpsoftware.com/Products/drag-n-scale.html ImageMagick (Unix) http://www.imagemagick.org/script/index.php Now insert the resized image in your email. Click on the image with the right mouse button. Select Copy from the context menu that comes up. Position the cursor where you want the image to show up in an email you are composing in Yahoo! Mail. Make sure you have enabled the Yahoo! Mail rich text editor. To enable rich text formatting in Yahoo! Mail: Select Mail Options from the Yahoo! Mail toolbar. Make sure Mail is selected under Options on the left. Click General Preferences under Personalization. Under Composing E-mails, make sure Compose messages as color and graphics is selected. Click Save. Hit Ctrl-V to paste the image. Continue editing (and adding more images). Finally, send your Yahoo! Mail message as usual.

Put simply, you can't. Unless the photo you want to use is somewhere online, then you can use HTML to add it using <img src="www.somewhere.com/picture.jpg"> Also, your Yahoo settings may be set to text only emails. Check your preferences.

Try to copy and paste the picture. Click, highlight and drag your mouse over the picture to copy and then paste it onto your email body by right clicking and select "paste". Should work for ya. Good luck.
